Rupee Rallies Following RBI Interventions in Foreign Exchange Market

Key Highlights & Summary

• The Indian Rupee appreciated by 95 paise (1%), logging its sharpest single-day gain in over six months to close at 95.78 against the US dollar following targeted RBI interventions.

• The central bank implemented regulatory measures in the FX derivatives market, restricting the rebooking of cancelled derivative contracts and lowering thresholds for unhedged transactions to curb currency speculation.

• RBI introduced enhanced documentation rules and a Foreign Exchange Risk Reserve while mandating a 20% cash deposit requirement for FX derivatives hedging current-account exposures.

• Commercial banks and industry bodies have sought operational clarity and requested the RBI to replace the 20% cash deposit mandate with a flat fee structure to ease corporate hedging.

• A temporary pullback in global crude oil prices supported the currency rally, though ongoing FII capital outflows and equity market declines constrained additional gains.

• India foreign exchange reserves declined by $12.95 billion to $734.60 billion in the week ending October 2, emphasizing the need to stabilize spot market demand.

Essential Definitions

• FX Derivatives: Financial instruments (such as forwards, futures, and options) whose value is derived from underlying foreign exchange rates, used for hedging or speculative trading.

• Foreign Exchange Reserves: Assets held in foreign currencies by a central bank, including foreign banknotes, bank deposits, treasury bills, and Special Drawing Rights (SDRs).

• Current Account Exposure: Financial risks faced by businesses engaged in international trade arising from fluctuations in foreign exchange rates affecting import and export settlements.

• Speculative Trading: High-risk financial transactions intended to profit from short-term fluctuations in foreign exchange rates rather than facilitating trade or investment.

Legal and Constitutional Framework

• Reserve Bank of India Act, 1934: Empowers the central bank to regulate money markets, manage foreign exchange, and intervene in spot and forward markets to curb volatility.

• Foreign Exchange Management Act (FEMA), 1999: Provides the statutory framework for regulating foreign exchange transactions, cross-border payments, and derivative contracts in India.

• RBI Master Directions on Risk Management and Inter-Bank Forex Deals: Lays down regulatory guidelines governing hedging instruments, exposure thresholds, and documentation standards for financial institutions.

Conclusion The RBI swift regulatory interventions reflect a proactive stance to curb speculative pressures and anchor foreign exchange volatility. While market interventions provide immediate stability to the rupee, sustained currency strength will depend on foreign institutional inflows, global crude oil movements, and underlying macroeconomic fundamentals.

UPSC Relevance

• GS Paper III (Indian Economy): Highly relevant for topics covering Foreign Exchange Reserves, Monetary Policy Interventions, Exchange Rate Volatility, RBI Regulation of Financial Markets, and FEMA Framework.
