SEBI Reassesses Derivatives Settlement Mechanism Post Closing Auction Session Debut

• Regulatory Reassessment: The Securities and Exchange Board of India (SEBI) is proposing changes to the derivative settlement methodology due to market feedback following the introduction of the Closing Auction Session (CAS). 

• Timing Mismatch Bottleneck: Trading in the CAS ends at 3:30 PM while the derivatives segment extends for an additional 10 minutes until 3:40 PM, creating a key structural timing mismatch that generates price uncertainty.

 • Institutional Retreat: Institutional investors—accounting for 60–65% of derivatives turnover— have largely stayed out of both CAS and extended derivative sessions due to limited price visibility and time pressure, leading to low trading volumes.

 • Exaggerated Market Volatility: Thin trading volumes in CAS have allowed small orders to cause large price swings, which directly impact derivative settlement prices linked to CASdetermined underlying stock prices.

 • Slump in Market Turnover: National Stock Exchange (NSE) total derivatives turnover dropped to Rs 34.48 lakh crore in August—the lowest level since November 2023—with average daily options turnover falling by 20% month-on-month. 

• Proposed Industry Solution: Market participants urge SEBI to align end-times for derivatives and CAS sessions while delinking derivative contract settlement prices from CAS prices on expiry days to restore hedging predictability. 

Essential Definitions 

 • Closing Auction Session (CAS): A dedicated trading window at the market close designed to determine the final official closing price of securities through ordermatching algorithms rather than continuous trading. 

• Derivatives Contract: Financial instruments whose value is derived from an underlying asset, enabling market participants to hedge exposure, protect capital, or speculate on future price movements.

 • Hedging: A risk management strategy involving an offsetting transaction in a derivative market to reduce the risk of adverse price movements in an underlying cash market asset.

 Legal and Constitutional Framework

• Securities and Exchange Board of India Act, 1992: Empowers SEBI under Section 11 to regulate the securities market, protect investor interests, and ensure orderly market functioning through consultation papers and directives.

 • Securities Contracts (Regulation) Act, 1956 (SCRA): Directs the regulation of stock exchanges, contracts in securities, and derivative trading mechanisms to prevent undesirable speculation. 

• Article 273/Entry 48 (List I, Seventh Schedule): Grants Parliament exclusive authority to legislate on stock exchanges and futures markets under the Constitution of India.

 Conclusion Aligning session timings and refining settlement price mechanisms will address structural friction introduced by the Closing Auction Session. Timely intervention by SEBI will restore price discovery, lower artificially high volatility, and ensure adequate liquidity across India’s capital markets.
