Retail Inflation and RBI Monetary Policy Dilemma

Key Highlights & Summary

• Retail inflation surged to 5.54% in September from 4.83% in August, driven primarily by a sharp rise in food inflation, which climbed to 7.74%.

• Food and beverages accounted for 62 basis points of the total 71 bps increase in September inflation, led by higher prices of vegetables, fruits, and sugar-related items.

• Core inflation rose from 4.1% in August to 4.3% in September, signaling that price pressures are broadening across the consumption basket.

• Of the 12 major CPI categories, 11 recorded higher inflation in September, pointing toward the generalisation of inflation.

• The headline rate remained above the Reserve Bank of India (RBI) medium-term target of 4% for the fourth consecutive month, putting pressure on monetary policy.

• Supply chain shocks, including memory chip shortages affecting consumer electronics and higher input costs in hospitality, further contributed to price momentum.

 Essential Definitions

 • Headline Inflation: The total inflation rate measured through the Consumer Price Index (CPI), reflecting price changes across the complete basket of goods and services including food and energy.

  • Core Inflation: A measure of price movement in the household consumption basket that excludes volatile items like food and fuel, indicating underlying long-term price trends.

  • Base Effect: The influence of the corresponding price level from the previous year comparative period on the calculation of current inflation figures.

  • Generalisation of Inflation: A situation where price increases spread beyond specific volatile items to affect a broad majority of categories within the consumer basket.

  Legal and Constitutional Framework

  • Reserve Bank of India Act, 1934: Section 45ZA mandates the Central Government, in consultation with the RBI, to determine the inflation target once every five years.

  • Flexible Inflation Targeting (FIT) Framework: Legally binds the RBI to maintain headline CPI inflation at 4% with an allowance band of +/- 2% (i.e., 2% to 6%).

  • Monetary Policy Committee (MPC): Established under Section 45ZB of the RBI Act to fix the policy repo rate required to achieve the target inflation rate.

 • Section 45ZN of RBI Act: Mandates the RBI to submit a report to the Central Government explaining reasons and remedial measures if it fails to meet the inflation target for three consecutive quarters.

Conclusion Rising food prices and expanding core inflation underline structural supply-side challenges alongside demand-side pressures in the economy. While recent policy rate adjustments aim to contain inflationary expectations, managing volatile food supply and mitigating pass-through costs will remain vital for maintaining medium-term macroeconomic stability.
